You are right.
The gem's ability asks you to search three cards: an island, a swamp and a mountain. You can fetch a Hallowed Fountain , a Watery Grave and a Stomping Ground : an island card, a swamp card and a mountain card.
You are right for all the reasons you specify.

You are correct, your friend is wrong. You search for a Swamp card and an Island card and a Mountain card. You search for three cards. You don't search for one card with those three characteristics.
2/1/2009 You may find multicolored cards with Conflux. The white card you find, for example, can be any number of colors, as long as white is one of them. What colors it is won't impact what other cards you can find. For example, you may find a white-blue card as the white card and another white-blue card as the blue card.
This is one of those cases that's more about reading comprehension than it is about the rules per se.
He can search for any one card that has the type Island, any one card that has the type Swamp, and any one card that has the type Mountain. That's a total of three cards. You can use Watery Grave to fulfil either of the first two criteria, but it's still only one card. Nothing forces you to use it for both of those criteria (though you could if you really wanted to, as far as I can see).

Searching for cards doesn't actually remove them from your libary, so you can find the same Watery Grave card as both your Island and your Swamp if you want to*, but you're definitely not obliged to do so.
Search your library for an Island card, a Swamp card, and a Mountain card.
basically means
Search your library for an Island card, search your library for a Swamp card, and a search your library for a Mountain card.
That the Island your found is also a Swamp is totally irrelevant. You were instructed to find an Island and you found one. Then you also have to search for a Swamp. Then you have to search for a Mountain.
* — Of course, you're never obliged to find a matching card when searching your library, even if it's there, so it's not useful to be able to do this.

Minor nitpick with your use of the word "never." You are correct that you are not required to find a card in this particular situtation. This is because you are searching for cards with a particular quality. Only when you are required to search for a quantity of cards without regard to quality, then you are forced to find a card.
